1 is correct. Also if you translate this into Urdu, it can help you pick the right answer.

1 and 3 are incorrect. There is no need to put ,,on,, after ,,rather than,, in sentence 1. its unnecessary. The same mistake has been repeated in 3. sectence 2 also needs some modification. After ,,rather than,, there is need to add ,,their,, which will clear the sense. However no grammatical ,,blunder,, can be seen in prima facie.

1 is right as well as precise. We need "on" in the second part of the sentence to be in conformity with the first part "on the basis ..."

2. is wrong. The first part talks about the "basis of performance" which is parallel to "basis of caste, basis of creed" and not parallel to just "caste"... simply on basis of caste is parallel to on basis of performance/on performance...

3. Is right but awkward and redundant. "on" conveys what "on the basis of" wants to say.

Parallelism is important here.

Yes the sentence is correct except the missing s in two brother.
Usually, we give reason or source when using Bad Blood as an idiom. But, the above can also be used. (idiomatic) A serious feud or long-standing grudge.
We would write :This house is a bad blood between two brothers.
